Long-winded work-around to my own question:


If you wanna install feisty in current version of parallels, you can't:
it complains that there is no cd-rom. Running the edgy cd gives the
problem that I originally mentioned and you can only install everything
including x.
Installing using the edgy server cd gives fatal errors after the first
boot, there is a lot written about this bug so it's already reported. If
you already have the alternate edgy cd you can quickly download the
server cd using jigdo-lite.

Trick is to install using the edgy server cd, and it will error out on
first boot. So you boot up using a knoppix CD, mount your edgy root and
the edgy /boot then chroot into the ubuntu system.
Then run 'aptitude install linux-image-generic' and then 'aptitude purge
linux-image-server linux-image-2.6????-server' (you'll have to find the
exact name of the package installed - I've forgotten). Now you should be
good to reboot into the ubuntu system, now running the generic kernel.
I thought that VMs were supposed to make things easier but there's no
doubt that parallels seriously sucks with linux and seriously kicks-ass
with xp :P
