Ok, so let's give them names:

hda1 Extended
hda5 17 GB Fat32
hda6 3 GB Fat32

What on earth are you talking about? "on top of"? The extended
partition is NOT a fat32 partition.

Indeed, and it's perfectly capable of resizing or deleting a fat32
partition in order to get that space. Unallocated space inside an
extended partition also counts as unallocated in this case.

And this is where you are wrong. If you change the type of hda6 to 82
(Linux) and then format it with a Linux filesystem like ext3, Ubuntu
will be more than happy to install on it.
