I recommend you don't start from a distribution like RH.
Such distributions always assume they have a writable hard-drive available
for /var and such stuff: using the USB drive for that would eat up the
limited-max-number-of-writes of your flash memory too quickly (at least for
my taste).
You want to use a distribution that directly works off of a read-only media
(CD or flash).

Agreed, except when the bootable CD happens to be your FSF membership card
(which incidentally is using the www.lnx-bbc.org distribution which should
fit on a 128MB flash disk).

PS: Check out also http://linuxmobile.sourceforge.net/ which seems to aim at
    USB disks rather than CDs.
